i once read in a good NL book that if you flop a medium/big set and lose and have any chips left than you played it wrong. I would have played it the same way you did. When you got the money in the only thing that beat you was a higher set, and since he limped in that didnt seem likely. I would have probably put him on a hand like KJ or a diamond draw, or two pair.
